We think Singapore yards could benefit in the short term and gain market share in the offshore sector while HHI and DSME deal with integration. Do Singapore yards need to join forces? Ideally, having a focused integrated yard (SMM plus KEP O& M) could strengthen Singapore yards&rsquo position. This will also ease capital pressure for SCI and KEP, allowing them to focus on renewables/utility and urbanisation solutions, respectively. Following Temasek&rsquo s recent S$6bn (c.S$3bn cash and c.S$3bn equity) divestment of Ascendas/Singbridge to Capitaland, investors are wondering whether consolidation among the yards is necessary. We see benefits in streamlining the yards and conglomerate structures of SCI, SMM and KEP. If the rig building industry does not recover in the next three years, we think the consolidation of both SMM and KEP O& M could strengthen Singapore in the large-scale FLNG (KEP) and FPSO (SMM) newbuild segment as well as create an O& M design and engineering powerhouse, competing head-on with the Koreans. A hypothetical and ideal structure is one mega yard (SMM + KEP O& M), one renewables/utility group (SCI) and one urbanisation /infrastructure group (KEP). SCI could be the long-term winner as a pure renewable energy/utility group focusing on overseas M& A to grow its capacity, commanding higher valuations. KEP could continue to pursue its urbanisation solutions angle (property and infrastructure), backed by asset management capital. The current book values of SMM and KEP O& M amount to c.S$5.3bn. The hypothetical shareholding structure of the enlarged yard could be in the form of a JV, with Temasek having a majority control stake.

In the event of a merger speculation, SMM (TP S$2.40 +50%) could re-rate on anticipation of it being a privatisation / takeover target. In any case, we believe the current level is a good entry point for SMM as: 1) We expect management tone to turn more positive as activity level, revenue and profitability are trending up 2) optimism on new contracts for production platform in particular FPSOs for Brazil 3) M& A angle. Singapore rigbuilders merger speculation resurfaces Following news of the merger of CapitaLand and Ascendas Singbridge on 14 Jan 2019, and now HHI+DSME, there could be renewed speculation of a merger between SMM and KOM. Merger of KOM and SMM could bring capacity and revenue closer to Korean peers. To get a sense of this, HHI, DSME and SHI secured ~US$10.2bn, US$7.3bn and US$6.3bn new contracts last year, driven by orders for LNG carriers, vs Singapore yards where KOM and SMM clinched US$1.3bn and US$0.7bn respectively.
