Column China' s regime change can be a net-positive for the global economy:Alex Wolf of Standard Life InvestmentsSINGAPORE (Aug 18): China' s decision last week to allow the RMB to depreciate by over 3%, which was the largest two-day move since 1994, sent shockwaves throughout global markets Officially, the People' s Bank of China (PBOC) announced the. RMB fixing rate will be based on the previous day' s spot rate letting the market dictate the exchange rate. The rush to classify the policy change as either a) China' s entry into global currency wars or b) an effort to make the RMB better conform to the IMF Special Drawing Rights (SDR) basket obscures the more nuanced view that this change was a necessary policy reform that will help underpin the gradual opening of China' s capital account and transform how it conducts monetary policy.   Markets reacted negatively on views that the devaluation was a panicked attempt to boost the economy after inadequate results from monetary and fiscal easing. Many who already believed growth was weaker than official statistics took this as proof that the economy must be shakier than the government has admitted . The timing of the move certainly did not help weak export data in July was released only a few days before the PBOC announced the change in policy. However, China' s strategy is not purely about boosting exports nor is it about SDR entry, but simply an acknowledgement that they need to allow greater market-based currency volatility as they pursue capital account liberalisation. An attempt to boost exports would require a more drastic depreciation to make a difference, especially given the pace of devaluation among trade competitors. Furthermore, devaluation should only be thought of as competitive if it artificially suppresses a currency below its fair value in order to gain export market share. In this case Chinese authorities simply closed the gap between the artificially strong fixing rate to let the spot price dictate the currency' s value.       Indeed, the move towards a more flexible exchange rate is mostly positive as it allows the currency to better reflect changing fundamentals. The RMB has appreciated significantly in real effective terms, given the sharp depreciation of the Euro and the Yen, and continued fixing against the Dollar no longer made sense against the backdrop of divergent growth and monetary policy needs. Here the " impossible trinity" of international macroeconomics comes into play if China wants to open the capital account and maintain autonomous monetary policy, it must permit greater exchange rate volatility Market pressures had been building for some time . In early August 12-month NDFs were pricing in roughly 2% depreciation versus the dollar, and the spot was trading consistently at the upper end of the 2% band. While it is still too early to know how the new mechanism will be implemented in practice, this policy change can be an integral part of China' s financial reform process and the move towards being a more open economy. Much of the panic over the past week was due to the increased uncertainty that the regime change introduced. But as long as any further depreciation of the RMB is gradual, modest, and most importantly in line with the evolution of Chinese macro-fundamentals, it need not be particularly destabilising or deflationary for the rest of the world. Indeed, to the extent that Chinese policy is now freer to support the domestic economy, and make a sharper slowdown less likely, the regime change can be a net-positive for the global economy.   |
